Definition
An ATC phrase indicating that the controller sees the aircraft's transponder return on radar but is not providing radar identification, separation, or other radar services. The pilot remains responsible for navigation and separation.
Plain English
The controller can see your transponder signal on the radar screen, but they are only acknowledging that — they are not actively tracking you, separating you from other traffic, or providing radar services.

Derivation

Do not read “observed” as “you are now under ATC control.” Here it only means ATC can see your transponder response.
